iTunes allows creating custom ringtones for iPhone.

To achieve this:

Add the desired mp3 song to the Music library of iTunes.

After the song is added, locate it in iTunes and right click on that song, from the drop down menu choose Get Info.

This displays a popup window. Switch to the options tab.

Switch on the Start Time and Stop Time check boxes. Key in the desired time to mark a section of that song as the ringtone.

Note: The ringer has to be 30 seconds or less.

Click OK when done.

Now, right click on the song from the library, choose Convert Selection to AAC from the drop down menu that appears.

Doing so, encodes the chosen song using the start and stop times.

Hint:

If the drop down menu does not show Convert Selection to AAC and shows Convert Selection to MP3 (or some other format), a setting needs to be changed in the iTunes Preferences. To change this setting choose iTunes > Preferences > Advanced > Importing menu item and change the Import Using drop down menu to AAC Encoder.

After the encoding completes, drag the new song from the iTunes library to the desktop or any other folder of choice.

Once the song [AAC] is available on the desktop or a folder [as the case may be], go back to iTunes and delete the clipped version from the iTunes library.

Note:

This does not delete the dragged song from the desktop or the folder, it only removes it from iTunes library.

Once this is done, rename the file by changing the extension from .m4a to .m4r

After the extension is changed, double click the file. This adds that song to the iTunes library under the RINGTONES section.

Now sync the phone with iTunes and you’re done!

Warning:

If the sync does not bring the ringtone on to the iPhone, you might have to switch on the Manually manage music and videos checkbox. After this is done, simply drag the song from the ringtone section of iTunes to the iPhone. This automatically initiates sync process for that particular song / ringtone.
